My house has almost exactly the same sort of setup, our terrace was built in 1855, out the back door there is a path that runs the length of the terrace (a ROW for all) then steps up about 4 foot+ to what used to be an area for drying clothes.
Above that is the rest of the hill we are on and another terrace.
If this is how the property has been since 1855 then your neighbour cannot expect open window privacy like that, if he does not want you to be able to see in then he needs to fit some form of privacy screen - net curtains as suggested, they only need to go across the bottom half of the window.
Do not enter into any admission of fault, say sorry or tell him you will try not to look his way.
Just be plain and adamant - this is how the property is built, he has no right to privacy from a neighbouring garden like this, it was like that when he moved in, its like that now.
Unless he would like to remove a hill.
