water heater....diesel or gas....any ideas for me?

Might be worth looking at a marine application. Boats have small (25L) calorifiers fully insulated which heat up off the cooling water from the engine. These heat up very quickly (20 mins or so). They also have mains powered immersion heaters for a shore based electrical supply.

One drawback however - as with all things marine they are not cheap.

Do you need very hot water or just warm water. If warm then some kind of blending valve may be the way to go to give a supply temp of, say, 35deg C. That way you would not use the whole hot water capacity on one house.
 
Vailant used to make a small multipoint water heater that could be used on lpg , can't remember the model or output but they were fitted to lots of static caravans, palamo also made one that had a low pressure option(12 volt pump) both are conventional flue and heat water on demand.

The water doesn't need to be VERY hot. The pumps I use can only handle water up to 40degrees c.

Most infernal combustion engines seem to produce more heat than horsepower, if you can find some way of storing and using it. I suppose something on the lines of a thermal store heated by the engine cooling system would be ruled out by it's weight.
