How do I cover up 1920's possibly lime based paint?

I have been challenged to decorate my sister's attic, which was originally decorated back in 1927/8 by my Grandad. It has mustard coloured plywood panels that comes off when you rub your hand over it. A "stain sealer" applied two days ago has bubbled and is coming off. Emulsion also applied on another area has lifted off. This stuff washes off with soapy water, and is not only on the panels, but on the two end brick walls of the house. How do I make it suitable for modern emulsion? My own thoughts are to use an oil based undercoat to seal it, but I am not sure if this is right or will just cause further problems?? The woodwork is painted dark brown, and I believe is probably a lead based gloss, and so I will just cover this with a decent undercoat and modern gloss.

The attic is to become my nephew's den, and so needs to be a useable living space, not an accident waiting to happen!

Any help would be appreciated.
